I pulled the flywheel to work on magneto. As the flywheel came off the spring on the crankshaft popped up. Is this normal?

I believe the spring is to hold the carbon seal down…so yes

Yes, the spring is meant to hold that crazy upper seal components in place.  Usually the flywheel key holds the spring down somewhat but it is possible to the spring/cap to sneak by the key I guess.  Probably best to secure the spring and cap down below the flywheel key before reinstaling the flywheel to avoid damage when the flywheel is reinstalled.
